Supply Crunch Forecasted for 2025 in the Multifamily Sector

by | Oct 1, 2024 | Real Estate

A recent report from real estate software provider Yardi mentions that the multifamily housing market faces pivotal changes with the announced interest rate cuts. As per the report, the multifamily housing market showed stable performance in August, but the question remains: Will these rate cuts truly unlock new opportunities for growth and refinancing?

The report further states that sales activity has been flat and well below the recent years of 2021 and 2022. Interestingly, sales have not dropped due to a liquidity shortage, and many deals imply buyers’ confidence in income growth in medium/ long years when rent growth will pop in 2025 and 2026 as demand will be greater than supply growth.

In the following article, we discuss the challenges for the multifamily market due to future supply constraints and discuss how specialized services can be a strategic advantage for property managers.

Insights into the Multifamily Housing Market

The U.S. multifamily market is currently characterized by strong rental demand, particularly in key regions like the Sun Belt. Several factors contribute to this trend –

  1. High Rental Demand: As of the second quarter of 2024, rental occupancy rates have remained high. The Sun Belt boomtowns—such as Austin, Phoenix, Dallas, and Nashville—have experienced a significant influx of residents, drawn by lower living costs and a growing job market. The demand in these regions was 64% higher than the long-term average.
  2. Increased Supply in Specific Regions: While demand is strong, some areas, especially non-gateway markets like Phoenix and Austin, are facing oversupply risks. In these cities, the boom in construction might not be sustainable if population growth does not keep pace. This poses a challenge for investors and developers in balancing new construction with actual market needs.
  3. National Multifamily Trends: On a national scale, the multifamily sector saw a 102% year-over-year surge in demand in Q2 2024. Meanwhile, rental costs grew by 1.1% in the same quarter, maintaining stability.
  4. Impact of Future Supply Constraints: As construction starts to slow down heading into 2025, many experts predict a potential supply shortage in some U.S. regions. This creates a need for real estate firms to anticipate and adapt to these changes while managing operational costs and investments.

The multifamily market is poised for potential shifts across several key areas

  1. Transaction Volume: Lower interest rates make borrowing more affordable, likely driving an increase in property acquisitions and sales. Previously cautious investors may now be more inclined to engage in new deals.
  2. Refinancing Activity: Property owners, especially those locked into higher-rate loans, are expected to seek refinancing opportunities. This could lead to a surge in refinancing as borrowers aim to secure better loan terms.
  3. Market Sentiment: A rate cut is viewed as a sign of economic support, which could boost confidence among developers and investors. The sentiment within the multifamily market might become more optimistic, encouraging long-term investments and developments.

What Lies Ahead for the Multifamily Sector.

The multifamily housing sector is experiencing significant shifts, particularly with the growing focus on affordable housing and the utilization of vacant land. These areas present key opportunities for developers and investors looking to address both demand and supply constraints while meeting the housing needs of diverse populations.

  • A Growing Demand for Affordable Housing: As housing affordability continues to be a challenge across the U.S., there is increasing demand for the development of affordable rental units. Government incentives, such as the Low-Income Housing Tax Credit (LIHTC), remain central to these developments. The demand for affordable housing is expected to grow, especially as the economic recovery unfolds in 2024.
  • Utilizing Vacant Land for Multifamily Development: Vacant land offers immense potential for multifamily developments, particularly in areas where land is underutilized. Cities across the U.S. are revisiting zoning laws to allow for higher-density housing on previously restricted plots.
